I am trying to just add a watermark in Watermark Master and output as MPEG4 (H264) for Flash HD and the quality is horrible and it randomly gets pixelated.
Is it realistic to expect high quality results with this application when using it to encode video files?
If so what setting should I be using?
Also when using Two Pass it just deletes the output file.

1) Yes, it says 2.2.14.
2) I am uploading this now the directory is overview. I will also upload a video that I encoded using Handbrake which uses ffmpeg as an encoder. This is the quality/filesize I am after.

In the event that one chapter on a DVD fails (for instance this time it got to 50% and stopped, after one pass) you can't try again, it just says "complete" right away.
It's my speculation that this program needs some serious error reporting back from the encoder as well as in other areas. In the event of an encoding error it seems to just say things were "complete."
